ie I want to host abc.xyz.net where xyz.net is registered and hosted
elsewhere. I thought I could use 1and1 as they have the concept of
"external domain" but it turns out this can only be used for what they
call domains rather than sub-domains - ie I could do xyz.net but not
abc.xyz.net.
Can anyone suggest a suitable hosting service?

The DNS server you have which handles xyz.net needs to either delegate
abc.xyz.net somewhere else (i.e. another DNS server) or just resolve
abc.xyz.net to an address, and then you just use a pure web hosting service
to serve content for the address abc.xyz.net returns. Either way, you'll
still need to be able to make changes to the xyz.net zone.
What are you trying to achieve? Have the DNS for abc.xyz.net handled by a
different provider to xyz.net, or just have content handled by someone
else?
I'm pretty sure you could use 1and1's service, conceptually there's no
different between abc.xyz.net and xyz.net.

I envisaged the parent delegating the sub-domain and the sub-division
having its own DNS and hosting.
As you say, conceptually there's no difference between xyz.net and
abc.xyz.net which is why I though I could use the 1and1 service.
Unfortunately 1and1 don't agree. They see xyz.net as a domain and
abc.xyz.net as a sub-domain. They will only host a sub-domain if they
have the domain as well.
So I'm looking for a host service that can accept delegation of the
sub-domain and provide:
Web - static files at first. PHP, MySQL later.
Mail - forwarding, POP3/IMAP, Webmail.
