I would approach this from the standpoint of security. Technically, there's nothing wrong with browsing adult sites at work, unless it is against company policy (which I imagine 99% of organizations agree with, but it is plausible that a company could just not care). At the same time, there are legitimate uses for torrents, few uses but uses nonetheless.

It might sound surreal, but it worked like a charm. I know I'm going to hear about liability and harassment but the CEO was fully aware and just didn't care about the potential ramifications. There was one incident in the 5 years I was there, when a sales manager sent an E-mail to one of the girls in order entry asking her to meet him in a conference room for a rather explicit rendezvous. The CEO and his wife took the girl into the office and "smoothed it out".
Ban his network usage altogether. If their was an EULA prompt requiring login each time then you can use that to back you fully. If their wasnt then you may have an issue. Using torrents and packet sniffers are some shady business during work hours and if I was the IT manager id bring it up to the general manager or the service manager and the owner and let them know this was going on, what it can cause, and how much vulnerability can be attached to this type of behavior. Truthfully a ban should be enacted for said employee until he becomes trustworthy again.
