I have a question. The computer that I have my current iTunes library
will soon be gone and I need to backup my music library. As we know we
cannot update iTunes from the iPod so I need to transfer my iTunes
library. In the past I have used my iPod as a memory key. And it's
quite convenient to store files.
Now, I was wondering if I could copy my entire iTunes library into my
iPod (along with other backup from my computer) and then install iTunes
on a new computer and then simply copy these files to a location in the
disk and add to my iTunes library?
Is there any risk involved?

Just treat iPod like any other HD.. there is no risk at all.
As to backing up the music, you may not need to. There are apps which
allow you to view/browse your iPod music library as tho thro a folder.
On Mac OS X, there are apps like "iPod Disk" which do it. This will
render unnecessary the pain of consolidating your iTunes library and
copying to iPod. You can just copy the music directly from your iPod to
the new machine.
Thats just an alternative. Otherwise, you can use iPod safely as a HD -
no issues.

What file types do *not* get transferred ? I have found that iPod does
not like MPEG-1 Layer 1 type mp3 files. While the song does play on
iTunes, it doesnt get transferred to the iPod.
And WMA files also do not play on the iPod.

There is an explicit preference that you need to enable for using your
iPod as a HD. Check the option for that under iTunes -> Preferences ->
iPod after you connect your iPod to your computer.
