My roommates and I were playing the contract rummy game as described on the
http://www.pagat.com/ website, using the "May I?" rule (where a player is
allowed to take from the discard pile out of turn, with the penalty that
s/he cannot discard and must take 1 card from the stock pile). We are
having a disagreement concerning hand #7 (3 sequences of 4+, no discards).

In this hand, the rules say that you must meld everything at once, with no
discards. The contract calls for 3 sequences of 4+ cards (which allows for
the extra drawn card plus any "May I?" cards).

Our disagreement concerns whether you are allowed to form any other
sequences or sets than the 3 sequences of 4+ cards called for by the
contract. I argue that you cannot - in other hands, you are not allowed to
lay down anything other than called for by the contract in the initial meld.
One roommate believes that the rules given on the pagat site just don't take
into account the fact that you might have more than 13 cards if you have
exercised a "May I?" at any point and that you should be allowed to lay down
other sets or sequences in your meld to go out.

Does anybody else have any thoughts on the matter? Thanks in advance for
any insight.

Do I have an 'official' rule? Not really.
Off the top of my head, though, I can think of 5 people I've played "May I?"
with (all of whom got their rules from family tradition from various places
in the MidWestern United States), and they all forbade playing a combo outside
of their sequences.. Though they all agreed that you can add cards to
existing sequences. Which is too bad, when you have two runs and a book,
and your contracts is for two runs.
