Am I doing something wrong?
I believe it colors *only* around the edge of the event box.
Set some categories *red* for example and see if you can see it.
It is also going to depend on what color you have chosen for your "Home"
Calendar: For example, if your Home calendar is gray and you choose a
gray color for a category, you will not be able to really see it.
But if you choose red (for example) you will see the category color as
it will contrast with the "Home" calendar color.

No, you are not. Lightning doesn't offer this functionality yet.

Actually, I incorrectly assumed we were talking about Categories in
Sunbird when it appears that the OP is using Lightning.
I was referring to Sunbird only.
I am using Lightning not Sunbird - and I did look at the edges doesn't
show anything. My Calendar is blue and regardless of the color I
choose for the category it doesn't show any difference.

According to that website, the bug's status is fixed, but there are no
new releases and the problem persists.
The bug is fixed for the next upcoming release (Lightning 0.7).
