I have a similar problem. Windows Update has failed on me (XP SP2 Home
edition) about 150 times since 15 June. It tries to load it about twice
every day and fails with the 0x80070003 error. It only happens with one
particular MS patch: KB896428. All other patches succeed the first time. I
went through your instructions to change permissions etc. but it still fails.
Thinking that perhaps the patch had been downloaded incorrectly I tried
deleting it from the hard drive to force it to download it again - which it
did - but that did not help. Any othe suggestions?

I think you likely need to post back, and attach an "extract" from your WindowsUpdate.log file for the (last) date at with this issue.
KB896428 is a fix from July 2005, and deals with an update to telnet. Telnet is a command prompt program for communicating with remote systems. If you do not run it your self, this fix is not super critical.
A few things you may try very quickly: Restart Windows. Be sure to close your user apps. Review your startup programs, and close those except for firewall software. Then retry Windows Update.
Also, try going with the HTTPS address
