You can't in Publisher. This program is free, it has tools you can use:
www.getpaint.net

If you have Word or maybe PowerPoint 2007 you can kind of blur the edges of your
picture, copy/paste into Publisher

If you want a loop hole, you can place a shape on top of your image and give it a gradient fill. Use two colors, the same color as your background, and make the "From" transparency 100%. It will somewhat mask the edges. But it would be easier and you would have more creative ability with a photo editing software.
