Can I use my a webserver on my local machine to test my facebook
integration using koala? Does facbook know how to do a callback to my
webserver on localhost?

Akash,
I tested heavily on localhost. Just make sure that you submit your test application with the localhost URL. Facebook will callback to it.

Thanks,

I always thought the call-back url should be having the same domain-name that you registered with facebook while getting the API
