Please see original discussion here at bugzilla:

Bascially both Firebug 1.8.1 and 1.9.1 on Firefox 10 are causing an
error in 'droppable', you can drag but you can not drop anything.
Whatever is dragged becomes 'stuck' to the mouse. As soon as the
extension is disabled the problem ceases.

Testing your test page http://aoops.com/drag-test.html using FF 10.0 + FB 1.9.1 on WinXP I cannot reproduce this issue.
Are you sure it's Firebug, that is causing it and not e.g. a Firebug extension or another Firefox extension? To investigate what's the real problem causing this please follow the steps described at our wiki page for Firebug bugs.

dc, Sebo,

I can verify that the problem is not due to Firebug itself. However,
FireQuery definitely does cause the issue described. Tested with FF
Version 10.0 - 11.0.

If it's really FireQuery, then please contact its author.
