I definitely have enough memory and disk space to run 10-year-old
software, so I figure the trouble is with the CD-ROM. However, the
program doesn't even seem to spin up the disc, or try to read from the
drive, before getting the error. The process then eats all my CPU until
I kill it.
I've tried setting the Program Compatibility to Windows 95, and running
it in 256-colour mode. Doesn't help.
Does anyone have any hints?

Lets eliminate the CD ROM itself as a source of the problem:
try copying it to your hard drive and then run the setup program from there.
To copy the CD go to My Computer,
Right-Click the CD, Choose "Copy", then Right-Click on your Hard Drive,
Choose "Paste".
