You will get Xan's Moonblade AFTER you kill M. It's in one of his
treasure chests. It really depends on who's in your party and what
type of equipment you have at your disposal as to how to kill him.
IIRC, I took my whole party into his room and then blocked the
entrance with 2 of my fighters to handle his summoned monsters. I used
the rest of my party to take out M. with 1 fighter hacking and the
rest using ranged attacks. You need to complete this to enter the
next chapter, so good luck.

P.S. Xan's Moonblade is a neat weapon, but only he can use it. As he
is a mage it is not a very functional weapon and IIRC isn't worth
hardly anything if you try to sell it. I liked Xan's sunny demeanor,
but there are certainly better mages to be had in the game ;-)

Before you approach M, split your party, keeping your one or two
best melee fighters to go after M, and the rest to take on the skels
and k-bolds he'll summon. Put your best archer (probably Imoen at
this stage) in a position to provide ranged weapon support in both
directions. Hit M as fast and hard as you can with melee fighters
and when he goes down, swing them around to help with the skels
and k-bolds.
You need M's holy symbol from his room, and there you'll find
the moonblade to return to Xan.You can take him into your party
if you want, and have a vacancy, but you don't really need a mage
this early on, since low level mages are damn near useless, anyway.
Wait a bit until you take in Minsc and go rescue Dynaheir.

Mulahey isn't really the problem in this fight, more the horde of monsters
he summons. However, a good fighter can block the monsters off where the
path narrows, and if you load him up on protective spells and potions, then
he should be able to deal with most of the kobolds and skeletons (entangle
or other such area spells work well here as well). To get rid of Mulahey, a
strong ranged attack works well, or just plain old charging in and belting
him hand to hand. If he starts to cast spells, then hit him with a magic
missile to disrupt his casting. Ordinary arrows however will take him down
nice and quick, letting you then turn to the summoned critters. If you keep
them blocked off with a fighter, then you can pick off each character
individually from range with arrows etc. All in all, the shape of the
cavern makes this battle a lot easier than might otherwise have been the
case. Just make sure to block the enemies off, and you should do a lot
better.
As for ol' Xan, do the guy a favour and put a blade in him. The moonblade
is a very nifty sword (1d6+3, fire resistance, some other goodies), but can
only be wielded by Xan and cannot be sold in shops. Xan himself is an
enchanter, with a disposition that could keep the Samaritans in business for
years. Leave the guy unless you are really desperate for a mage, and even
if you are leave him anyway (there's two far better mages around the Nashkel
area). Some people like him; most don't. One nice touch is that if you
insult him, he walks off in the huff and doesn't join you - I highly
recommend this! Have fun.

Oh, and Mulahey can be killed if can summon some monsters to block his
skeleton and kobold allies. spoiler (wand of summoning on the map
north of the carnival in one of the caves, anyway it's the map you access
from behind Mulaheys cave). Or you could use some of your tanks to block
the enemy, make sure you engage the skeletons and kobolds as i'm almost sure
they come with ranged weapons, engaging them will force them to fight at a
disadvantage.
