I have a new page extension that displays bookmarks and I am looking to migrate to MV3.
With MV2 I was able to display favicons by requesting permission bellow:
"permissions": [
   "bookmarks",
   "chrome://favicon/"
],

In MV3, chrome://favicon is not a valid URL pattern and cannot be used in permissions, host_permissions or optional_permissions.

Has anyone found a solution? Or is this a functional gap in MV3?

No solution.

In MV3, Chrome will supply a new favicon API, which is used to replace chrome://favicon. So they forbid using chrome://favicon in MV3. But the new favicon API is not implemented now.

You could follow this issue, and wait for it to be available in the future.
