I have also replaced the hard drive in an all in one, and overcome the bad
DVD interface hardware on the system board. If you have problems, just
yell.
One of the great things about OSX is that it can be installed via almost
ANY storage device including USB attached drives and thumb drives.

According to MacTracker it can support up to OS X 10.7 but you will need to max out that RAM to 3GB of DDR2 667 SO-DIMM or PC2-5300 two slots one 1GB and one 2GB. I'll put the 10.7 on a file share some place and send you the link.

There is a very silly EMI shield on that model the system is basically wrapped in foil don't worry if you rip it. I usually just cut it around the LCD anyway. The LCD will be attached on the... oh just look at the iFixit take apart http://www.ifixit.com/Device/iMac_Intel_17%22
