Whenever I start Windows Mail a folder appears called "Recovered Messages".
It contains a bunch of empty folders. They comprise folders whose names are
generated from the date and time I log in, and folders within them calles
"Local Folders..." and "Recovered ...".

The folders are empty so there's no reason for them to be there. How do I
stop this from happenning?

This often happens when you delete the WindowsMail.MSMessageStore files.

You have two options:
a. Go through the somewhat laborious "Reset Windows Mail" process:

or
b. Upgrade to Windows Live Mail:

How do I transfer my Contacts which I have been using in Windows Mail
via the Sidebar to Windows Live Messenger?

I am following the advice of moving to WLM in order to avoid the
dreaded Recovered Mail irritating problem.

Not sure if you can transfer contacts directly to Live Messenger,
but you can transfer them to Live Mail, which will then sync
with Live Messenger. The transfer should be automatic when
you install Live Mail, but if there is a problem, just ask for
help in the Windows Live Mail newsgroup:
microsoft.public.windows.live.mail.desktop
