Ah, this combination works fine (for both "output-dir" option, and <input name="source">):
file:/ (single forward slash)
followed directly by
c:/folder/file (forward slashes)

Works with "are you ready", trying now again with "great painters".

Right. As far as I remember there was an issue somewhere in one of our dependency which didn't accept "file:///" URIs. We'd need to have a fresh look, since this is a bug we should work around.

c:/folder/file (forward slashes)

Yes, the option and port values must be standard URI, hence forward slashes everywhere, and reserved characters must be percent-encoded.

I'm coming late to the party, Romain is right, I don't know if it was calabash itself or another library that didn't like the "file:///" scheme like that.
