Just delete the <username>.pwl file in the windows directory. It has
become corrupted. It will be recreated next time you need to save a
password.
The above is persumming that the "save password" text is not greyed out.
If it is install the Client for Microsoft Networks or User Profiles.

I have had the same problem on three computers on the network I administer.
Here are the details of how I configure the computers:
client for Microsoft Networks
tcp/ip -> dial-up adapter
Share-level access control
Primary Network Logon: Windows Logon
password cacheing is NOT disabled
any .pwl files in the Windows directory are not write protected.
Out of the blue, Windows 95 quits saving ANY new passwords when you click
"save password"
PLEASE, this problem is VERY frustrating. Someone, PLEASE, if you know how
to fix this, please let me know.

Check the following:
1) If "Client for Microsoft Networks" is activated. If not, activate
it
clicking on Control Panel->Network->Add->Client->Microsoft->Client for
Microsoft Networks.
If no client for networks is activated, Win95 disable the "Keep
Password" option in "Connection a terminal" window.
2) Check the date of MSPWL32.DLL in \windows\system.
Any version prior to 96/04/26 causes corruption of password file
(username.PWL in the \windows directory) making it impossible to keep
further passwords in that file.
You must update it to the latest version downloading the file
"MSPWLUPD2.EXE" from Mircosoft Web site
http://www.microsoft.com/windows/software/passwd.htm (titled "Windows
95
Password List Update"). Be aware, do not get it from the similar page
titled "Enhanced Password Cache Security Update"
(http://www.microsoft.com/windows/software/mspwlupd.htm).The update
file
is previous one without fix the password file corruption.
3).Delete or rename any existing *.PWL in \windows directory
4).Restart the computer. You will be asked user name and password.
Note
these are to enter Windows95 and not for dialer. You may type the same
user name as login name for ISP or different one. Password may be left
in blank.
5).Access the dialer. Type your password and check "keep password"
box.
Click on "Connect". You may cancel the connection inmediatly. It
returns
"User name" entry box again. Exit from it. The next time you access
dialer, you will see "*****" at password box.
I had the same problem and tried all the Microsoft technical documents
but was unsuccessful in solving my problem. Yesterday I stumbled upon a
Windows 95 WWW resource page (http://www.creativelement.com/win95ann/)
that had the following solution.
Solution #9 (if the password box is disabled):
1) Run the Registry Editor (REGEDIT.EXE).
2) Open HKEY_LOCAL_MACHINE\ SOFTWARE\ Microsoft\ Windows\
CurrentVersion\ Network\ Real Mode Net.
3) If you see autologon (on the right side) with a value of 00,
double-click on it, and replace the value with 01 00 00 00 00.
4) You'll have to restart Windows for this change to take effect.

The problems is that the Windows95 password cache is not being
initialized at startup. The solution is to Shutdown | Close all
Programs and Log in as a different User. Type in the username, but *do
not* supply a password. Confirm that your password is blank when asked
to. You should now be able to save passwords.
