I am new to PSP v.7. Other than the Jasc Virtual Painter add-on, what
should I consider that will operate on a digital photograph (image) and
change it to something more like a watercolor painting?

There are a few filters and programs that can help produce this sort
of effect:

The Buzz series produces a lot of painterly effects:
http://www.fo2pix.com/buzz_index.html

Photo Art Master is a new filter set from the same folks):
http://www.fo2pix.com/pam_index.html

Fantastic Machines PaintEngine is a freeware plugin available from
http://www.fantasticmachines.com/demo_downloads.htm - here's a PSP
tutorial using it: http://www.brovik.com/class2/paint.html

Xaos Tools has a plugin called Paint Alchemy
http://www.xaostools.com/products/pamain.html that can do nice brush
strokes.

Sally's favourite (and one of mine) is the Impressionist plugin. Not
available for sale, it came as part of Microsoft's Image Composer -
you might already have it if you have Front Page 98 or 2000.

My current favourite is Deep Paint -
http://www.righthemisphere.com/products/dpaint/index.htm. Currently
available for only $99 USD, it integrates seamlessly with PSP. You can
move images between the two, and Deep Paint rivals Painter's brushes -
you can work with brushes that simulate oils, watercolours and more.
Version 2 is currently in development.

Well worth checking out also are Ilyich's Amphisoft filters at
http://photoshop.msk.ru/as/ - many are helpful in producing painterly
effects. Now if only I could convince him of the utility of a
RANDOMIZE button and PRESETS. ;-)

As Kris wrote in his post, you don't *need* a filter, but if you still want
to try one, PaintEngine is a freebie with a lot of good painterly effects,
including Watercolor. If you decide to try it, make sure you put the
fmachine.ini file in your C:\Windows folder - it gives you some presets to
start with.

Yeah, yeah, I see, I see! :-) However, there's one little problem: it is
likely that I will change\improve some things about these plugins. Actually,
I've tried some things already and some of them would pass to updated
version someday (I prefer to "accumulate" them and release all at once
because managing updates for all the registered users is not easy). It means
that, if I add presets right now, they may become incompatible with future
versions. I rather prefer to have the future feature set being "set", then
add presets for these features.

For a watercolor effect + many more, there's the reliable stand-by:
Fantastic Machines Paint Engine.
You can get it here:
http://www.fantasticmachines.com/html/paint_engine.htm

To get it to work correctly, make sure you follow the installation
directions carefully.
