Microsoft has filed a domain name dispute with my website
MyWindowsClub.com

Any suggestions how to move forward?

Register a new domain MyWinClub.com and do a 301 redirect. I think that should do it :)

Do you think a legal battle will help?

yes, it will be better to move the domain with a 301 redirect. In this way you will not loose the traffic/revenue.  It is a fairly simple process.

The windows name is trademarked and the issues they have mentioned do make sense.

Funny... lets start a company that makes "Gates" and trademark it. Then will send something like this to Bill Gates.

Microsoft is too huge to deal with, and this is clearly a trademark violation. Legal battle wont work IMO.
But if you could get some PR (even bad PR), that would help :)

There is no thing called bad PR. Feel free to disagree.

Absolutey. There is no 'bad' or 'good' publicity :)
